According to EU regulations one would not be allowed to make soap that looks like food, but there is a pretty well known soap shop in UK that is selling lots of cupcake soaps... how can that work...?
 
What regulations do you mean? If I remember correctly, you aren't allowed to make things look like food when they would be harmful to eat. As eating soap is not more harmful than eating certain foods, I think it's okay.

There was another member here who had a similar issue, but the key is in the harmful section of the regs.
 
I read on another site that someone had been making cupcake soaps in the UK and trading standards had come in and told them to stop. I think they do uphold this regulation and it may just be a matter of time before the place you are talking about falls under trading standards eye.
